Q3 2026 Earnings Call Summary
The call was mixed. Xylem reported strong orders, backlog growth, margin expansion, strategic portfolio improvements, and attractive long-term opportunities in data centers, semiconductors, and water infrastructure. However, these positives were offset by revenue conversion delays, lower full-year revenue and EPS guidance, softness in short-cycle metering and utility spending, segment revenue declines, lower free cash flow, and higher leverage. The positive and negative factors were broadly balanced, supporting a Neutral overall assessment.
Full year reported revenue is now expected to be down roughly 1% year-over-year at $8.95 billion, with organic revenue roughly flat to last year versus prior guidance of 2%-3% growth; EBITDA margin is expected to be roughly 23.2% or 100 basis point expansion versus the prior year; EPS is expected to be $5.40-$5.45 compared to the $5.55-$5.70 previously; free cash flow margin is expected to be about 10.2% at the low end of the prior range. Fourth quarter revenue is expected to be down roughly 5% on a reported basis and down 1%-2% organically, with EBITDA margin roughly 24.5%, up 130 basis points, and EPS of $1.39-$1.44; MCS is expected to decline modestly on a sequential basis in the fourth quarter and stabilize at that level for the near term, while WSS is expected to return to low single-digit growth in the fourth quarter. For 2027, MCS revenue is expected to be sequentially around Q3 and Q4 levels going into the first half of next year, WSS is expected to be at mid-single digit growth rate, Water Infrastructure is expected to reach mid-single digit growth, treatment potentially mid to high single digits as Xylem exits the year, and 80/20 is expected to be 50 basis points to no more than 100 basis points of headwind.
- Strong Orders and Backlog GrowthOrders increased 10% versus the prior year, driven by water and gas metering strength in Measurement and Control Solutions and data center orders in Applied Water. Ending backlog grew 13% to $5.5 billion, increased roughly $200 million sequentially, and quarterly book-to-bill was above one.
- Margin Expansion and EPS GrowthQuarterly EBITDA margin was 23.9%, up 70 basis points year over year. EPS increased 5% to $1.44, excluding any benefit from IEEPA tariff refunds. Productivity improvements and price more than offset inflation, lower sales volumes, and mix.
- Measurement and Control Solutions Order MomentumMCS orders increased 30% in the quarter, driven by large water and gas metering awards. The segment reported a 1.16 book-to-bill, approximately $1.3 billion of backlog, and water metering backlog was up 13% year over year and sequentially.
- MCS Margin ImprovementMCS EBITDA margin was 24.5%, up 270 basis points from the prior year, driven by favorable productivity, price, and the divestiture of International Metrology, partially offset by inflation, volume, and mix.
- Applied Water Growth and Data Center MomentumApplied Water orders grew 15%, book-to-bill was above one, and revenue grew 9% year over year, primarily due to strength in U.S. commercial buildings, including data centers. Data center orders in the third quarter were up over 200% again, and data centers are expected to exit the year at 2% of Xylem revenue on a run-rate basis.
- Water Solutions and Services DemandWSS orders increased 6%, led by continued strength in capital, while funnel activity remained strong across capital and services. The majority of the sequential backlog improvement came from WSS, and management expects the business to return to low single-digit growth in the fourth quarter.
- Water Infrastructure Transport ResilienceTransport demand in the Americas remained healthy because of its OpEx-funded and break-fix nature. Management stated that Water Infrastructure could reach mid-single-digit growth as the year exits, with treatment potentially reaching mid to high single digits.
- Water Infrastructure Margin ExpansionWater Infrastructure EBITDA margin increased 180 basis points to 26.2%, with productivity and price more than offsetting inflation, volume, and investment.
- Portfolio Focus and Planned DivestituresXylem announced its intent to divest Applied Water International and Specialty Flow Control and move from four segments to three beginning in 2027. The businesses represent roughly 9% of Xylem revenue but less than 5% of company EBITDA, are dilutive to EBITDA margin, and the divestiture would reduce China exposure from approximately 2% of revenue to 1%.
- Strategic Shift Toward Higher-Growth MarketsManagement said the portfolio actions are intended to increase exposure to higher-growth, higher-margin industrial verticals and provide additional capacity for organic investment, bolt-on acquisitions, dividends, and opportunistic share repurchases. Cornell Pump and Roper Pump are expected to close in the fourth quarter and were described as accretive to growth and margin.
- Customer and Semiconductor WinsXylem expanded its relationship with Amazon from digital water replenishment efforts in Mexico to global commercialization and treatment solutions for data center infrastructure. The company also secured a significant win with a leading semiconductor manufacturer to provide advanced ultra-pure water treatment technology for a critical U.S. fabrication facility.
- Operational Transformation ProgressManagement reported a 34% reduction in safety injury frequency, a 700-basis-point improvement in on-time performance, a 22% improvement in days of inventory outstanding, 600 basis points of margin expansion, and a 40% reduction in SKU count. The company expects peak 80/20 walkaway activity of 2% this year and a 50-basis-point to no more than 100-basis-point headwind in 2027.
- Long-Term Water Demand DriversManagement stated that long-term water investment drivers remain firmly in place, with customers continuing to focus on reliability, resilience, and sustainability. The company said the need to invest in water infrastructure, resilience, and efficiency has not changed.
- Data Center and AI Ecosystem OpportunitiesXylem expects data centers to be an attractive growth opportunity in 2027 and said Applied Water will operate at a much higher growth rate than previously signaled. Management also identified semiconductor fabrication and power generation as longer-term opportunities, particularly for water treatment needs associated with the AI ecosystem.
- Fourth-Quarter Margin OutlookFourth-quarter EBITDA margin is expected to be roughly 24.5%, up 130 basis points year over year, driven by price realization and productivity gains.
