Q3 2026 Earnings Call Summary
The call was broadly positive. Management reported higher net interest income, strong deposit and commercial loan growth, improved funding costs, solid asset quality, strong capital ratios, and an expanding commercial banking team. These strengths were partly offset by a third-quarter decline in adjusted earnings per share, higher operating and integration expenses, higher taxes, lower loan yields, significant commercial loan payoffs, and expected fourth-quarter seasonality in noninterest income.
For the fourth quarter, management’s forecast is predicated on no changes in the federal funds rate during the quarter; net loan growth is projected in a range of 5% to 7% annualized, net interest margin is expected to be higher, and the federal tax rate is projected at approximately 17%. Average cash at the Federal Reserve Bank of Chicago is expected to be still in the upper 300s, deposit growth should roughly parallel loan growth, and one-time expenses are projected to aggregate $1.2 million during the fourth quarter of 2026 and $700 thousand during the first quarter of 2 thousand 27; Starting 04/01/2027, the company projects a $600 thousand quarterly reduction in data processing and statement processing costs. Management said its goal and expectation is that the margin would remain relatively stable over several quarters, with a small increase possible if rates go up, and identified $16 million at an average rate of 1.5% in the fourth quarter, another $100 million at a 2.5% average rate next year, almost $60 million of fixed rate CRE loans this quarter, and another almost $200 million next year at rates just under 5% as repricing opportunities.
- Net Interest Margin ExpansionNet interest margin increased to 3.73% in the third quarter of 2026 from 3.49% in the third quarter of 2025, and to 3.62% for the first nine months of 2026 from 3.48% in the comparable 2025 period. The improvement was driven largely by the Eastern Michigan acquisition, lower funding costs, fewer broker deposits, and repricing of fixed-rate loans and securities.
- Strong Commercial Loan Growth and PipelineCommercial loans increased 9% from both the prior year-end and prior quarter-end, helping drive a 17% increase in revenue compared with the third quarter of 2025. Lending commitments, including unfunded construction loans, reached a five-quarter high of $589 million at September 30, 2026, compared with $386 million a year earlier.
- Robust Deposit Growth and Improved Funding MixTotal deposits increased 17% over the 12 months ended September 30, 2026, including 22% growth in noninterest-bearing deposits and 15% growth in interest-bearing deposits. Deposit growth reflected commercial relationship development, public funds relationships, and the Eastern Michigan acquisition, while certificates of deposit declined by approximately $180 million, primarily reflecting lower brokered CDs.
- Strong Asset QualityNonperforming assets represented 14 basis points of total assets at September 30, 2026, compared with 16 basis points a year earlier. Past-due loans were 3 basis points of total loans. Management attributed the metrics to disciplined underwriting standards, a strong credit culture, and the quality of its client base.
- Higher Net Interest IncomeNet interest income increased by $8.9 million in the third quarter and $24 million in the first nine months of 2026 compared with the respective prior-year periods, primarily reflecting growth in earning assets and the higher net interest margin. Average earning assets increased by $575 million year over year to $6.52 billion in the third quarter.
- Lower Funding CostsInterest expense decreased by $4.3 million in the third quarter and $9.6 million in the first nine months of 2026 compared with the respective prior-year periods. The cost of all deposits declined by 51 basis points in the third quarter and 49 basis points year to date, while lower Federal Home Loan Bank advance balances also reduced interest expense.
- Noninterest Income GrowthTotal noninterest income increased 16% during the first nine months of 2026 compared with the same period in 2025, including a 34% increase in service charges on accounts, a 22% increase in credit and debit card income, and an 11% increase in swap income.
- Year-to-Date Earnings GrowthNet income for the first nine months of 2026 increased to $72.7 million, or $4.21 per diluted share, from $65.9 million, or $4.06 per diluted share, in the first nine months of 2025. Adjusted diluted earnings per share increased $0.32, or approximately 8%, during the same period.
- Reserve and Credit Metrics Remain StrongThe reserve balance increased by $1 million during the third quarter, and the reserve ratio was 1.14% of total loans at September 30, 2026. Specific reserve allocations totaled $2.6 million, or approximately 5% of the reserve balance, while net loan recoveries were $300 thousand during the quarter.
- Strong Regulatory CapitalMercantile Bank's total risk-based capital ratio was 13.4% at September 30, 2026, or $200 million above the minimum threshold for being categorized as well capitalized. Eastern Michigan Bank's ratio was 23.9%, or $39 million above its minimum well-capitalized threshold.
- Fourth-Quarter Loan and Margin OutlookManagement projected net loan growth of 5% to 7% annualized in the fourth quarter, supported by a strong commercial loan pipeline and expected commercial loan payoffs. Management also forecast a higher net interest margin, benefiting from commercial loan growth, lower balances at the Federal Reserve Bank of Chicago, and repricing of maturing low-yielding loans and investments.
- Future Repricing OpportunitiesManagement identified $16 million of securities at an average rate of 1.5% repricing in the fourth quarter and another $100 million at an average rate of 2.5% next year. It also identified nearly $60 million of fixed-rate commercial real estate loans repricing in the current quarter and nearly $200 million next year, with rates just under 5%.
- Continued Investment in People and TechnologyThe company is continuing its 2026 investment program in personnel and technology, including a core and digital banking system conversion. Management added experienced commercial bankers, hired a succession leadership person for treasury management, and added support personnel in credit, risk management, and other areas.
- Southeast Michigan ExpansionMercantile increased its Southeast Michigan commercial banking team from a fairly small group approximately two years ago to roughly half a dozen commercial bankers and expects that number to continue increasing over the next year. Management said it remains very pleased with the volume and quality of discussions regarding additional talent and customers.
- Expected Technology Cost ReductionBeginning April 1, 2027, the company projects a $600 thousand quarterly reduction in data processing and statement processing costs.
- Mortgage Production Gaining Market ShareDespite a very tough mortgage environment, mortgage production has been increasing. Management described the performance as gaining market share and said it was pleased with the mortgage group's results.
- Business Confidence Remains StableManagement said borrower confidence had not changed materially. While uncertainty persists, it has not seen a marked decrease in borrowers' willingness to invest or their optimism about the future.
