Q3 2026 Earnings Call Summary
The call was generally constructive, with strong net interest margin and net interest income trends, improving loan production, substantial capital returned through buybacks, a sizable future funding pipeline, and continued technology investment. These positives were partially offset by record quarterly provision expense, higher nonperforming and classified loans concentrated in identified credits, ongoing Central Pennsylvania credit work, rising-rate pressure on demand, and higher expenses. Management remained confident in the operating trajectory and maintained fourth-quarter guidance.
For the fourth quarter, First Commonwealth maintained guidance for loan growth within its mid single digit guidance, fee income of $24 million to $25 million per quarter, and expenses of $74 million to $76 million per quarter; with no further changes in rates, it expects NIM to rise to around 4.20% in the fourth quarter and continue to rise into the mid-4.20s in 2027, with estimates give or take 5 basis points. Management is using about a 25% deposit beta and expects the loan-to-deposit ratio to remain in the low 90s, expects credit resolution over the next couple of quarters and, barring unforeseen events, to manage within typical provision going forward, while hoping provision returns to under $10 million. It expects construction loans to fund over a 12- to 18-month period on average, with more incremental benefit in about 2 quarters, and said fourth-quarter growth could remain at that pace or a little higher; the additional $25 million repurchase authorization is expected to be active next week.
- Core Earnings and Energy Tax CreditsCore earnings per share totaled $0.45 in the third quarter. The company recognized $4.7 million of energy tax credits, equivalent to $6 million pretax, which helped offset provision expense.
- Net Interest Margin ExpansionNet interest margin increased 10 basis points quarter over quarter, from 4.01% to 4.11%, supported by lower deposit costs, which declined to 1.67%, and the impact of the Fed's latest hike on the variable-rate loan portfolio. Management expects NIM to rise to around 4.20% in the fourth quarter and continue into the mid-4.20s in 2027 if rates and the yield curve remain unchanged, with estimates subject to approximately 5 basis points of variability.
- Loan Production and Growth OutlookConsumer and commercial loan originations increased year over year, while loan payoffs slowed for the first time in five quarters. These trends produced annualized loan growth of 2.6% in the quarter and, together with current backlogs, support the outlook for loan growth within the company's mid-single-digit guidance.
- Net Interest Income and Core Fee ProgressNet interest income increased by $3.9 million from the prior quarter, representing an annualized rate of approximately 13.7%. Core fee categories including wealth, mortgage, and back-to-back interest rate swaps showed real progress, although total fee income was unchanged because of the absence of $1.3 million of second-quarter one-time gains.
- Share Repurchases and Return on EquityThe company repurchased approximately $88 million of stock during the quarter at an average price of $21.18, completing the previously announced $75 million program together with approximately $13 million of authority from the prior program. The buyback reduced the tangible common ratio from 9.9% to 9.2% and contributed to core return on average common equity expanding to 15.90%, up 24 basis points from the prior quarter. The board also authorized an additional $25 million of repurchase authority, with repurchases expected to resume the following week.
- Future Energy Tax Credit OpportunityManagement intends to purchase additional federal energy tax credits, including for tax year 2026, with potential carrybacks to 2023 and 2024. Once the initial catch-up purchases are completed, management expects to potentially purchase credits annually, assuming the laws affecting transferability do not change. The program could reduce the effective tax rate by approximately 1 to 2 percentage points, worth about $0.02 per share per year, although the benefit depends heavily on the terms of each deal.
- Deposit Franchise and Funding PositionManagement is targeting deposit growth commensurate with mid-single-digit loan growth while maintaining the loan-to-deposit ratio in the low 90s. The company described its deposit base as granular and consumer-oriented, with more than 200,000 consumer-bank households, consumers representing over 60% of the overall depository, and approximately two-thirds of noninterest-bearing deposits being commercial.
- Credit Portfolio Front-End PerformanceManagement stated that the increase in nonperforming and classified loans was concentrated in previously identified relationships rather than reflecting broad-based portfolio deterioration. OLEM loans decreased by $25 million during the quarter, while watch loans declined by more than $100 million year to date.
- C&I Lending Traction and Broad-Based Growth StrategyManagement said it believes C&I lending is turning the corner, with traction across its regions, including larger businesses, small businesses, and business banking. C&I remains a focus because of the household value of those relationships. The company is seeking broad-based growth across HELOCs, HELOANs, mortgage, indirect auto, CRE, C&I, and equipment finance rather than relying on 8% or 10% growth in a single category.
- Construction and HELOC Funding PipelineThere was over $100 million of investment real estate construction growth during the quarter. Management expects those commitments to fund over an average of 12 to 18 months, with additional incremental benefit expected in about two quarters. HELOC lending from branches also had a strong year.
- Technology and Fintech InvestmentThe company plans to continue investing in fintech, technology, talent, marketing, fraud prevention, banker productivity, lead generation, and financial analysis. Management cited tools for next-best-product recommendations, data-driven insights, call-center efficiency, smarter workflows, anti-fraud, information security, and money movement, and said the company has 35 fintech partners.
- Regional and Indirect Auto Portfolio ResilienceManagement said energy activity and data centers in Western Pennsylvania and Central and Southern Ohio could support the region. The indirect auto portfolio has historically performed well through difficult cycles, with losses of 30 to 40 basis points cited during prior cycles.
- Fourth-Quarter Guidance MaintainedThe company maintained its fourth-quarter fee-income guidance of $24 million to $25 million and its quarterly expense guidance of $74 million to $76 million.
