ON Semiconductor’s latest earnings call struck an upbeat tone, with management emphasizing improving growth, expanding margins and surging free cash flow. Executives framed the quarter as evidence that strategic restructuring and portfolio sharpening are paying off, even as input costs rise and supply tightens. The mood was confident, driven by AI data center momentum and stronger operational discipline.
Revenue and Top-Line Recovery
Q2 revenue came in at $1.6 billion, up about 9% year over year and 6% sequentially, landing above the midpoint of guidance and outperforming typical seasonality. This growth was achieved despite the company deliberately exiting roughly $35 million of non-core revenue, underscoring underlying demand strength across key franchises.
Margin Expansion and Profitability
Non-GAAP gross margin reached 39.3% in Q2, an 80 basis point sequential improvement that management tied to higher fab utilization and portfolio discipline. Non-GAAP diluted EPS rose 16% from the prior quarter to $0.74, and the company expects margins to climb further in Q3, guiding to a 40%–42% non-GAAP gross margin range.
Strong Free Cash Flow and Capital Returns
Free cash flow surged to $425 million in Q2, nearly quadrupling from a year earlier and driving a record trailing 12-month free cash flow margin of 24%. Silicon carbide is a central growth engine, with revenue tied to AI data center applications expected to increase nearly 60% year over year in 2026. In automotive, the company sees China silicon carbide revenue climbing 60%–70% as market share builds and program ramps accelerate, reinforcing ON Semiconductor’s positioning in high-voltage electrification.
Industrial and ESS Strength
Industrial revenue reached $423 million in Q2, up 1% sequentially and 4% year over year, supported by energy infrastructure, medical and factory automation despite softness in traditional parts. In energy storage, management expects ESS revenue to grow about 40% in 2026, aided by new EliteSiC hybrid modules that deliver 99.3% efficiency and higher power density.
Operational Leverage and Utilization Improvement
Fab utilization rose to 83% from 77% in Q1, providing tangible leverage to margins as each percentage point of utilization adds roughly 25–30 basis points to gross margin. Management anticipates further sequential margin expansion as these utilization gains continue to flow through, supporting the company’s profitability trajectory.
Business Unit Performance
The Power Solutions Group led the way with $829 million in revenue, up 13% quarter over quarter and 19% year over year, reflecting strong demand for power and silicon carbide products. The Analog & Mixed Signal Group posted $546 million, up 1% sequentially, while Intelligent Sensing Group delivered $229 million, up 7% year over year despite some quarter-on-quarter softness.
Strong Balance Sheet and Low CapEx
ON Semiconductor closed the quarter with about $3.9 billion in cash and short-term investments and roughly $5.4 billion in total liquidity including an undrawn revolver. CapEx remained light at $34 million, or 2.1% of revenue, and management now expects full-year capital spending to stay below 5% of revenue, preserving cash while funding key growth areas.
Strategic M&A and Product Investments
The company announced an agreement to acquire Synaptics, targeted for completion in mid-2027, aiming to blend connected compute capabilities with its power, sensing and control portfolio. ON Semiconductor also continued rolling out Treo analog-mixed-signal products and plans to double the number of products sampling this year, reinforcing its push into higher-value platforms.
Input Cost Inflation
Management flagged rising input costs across raw materials and external manufacturing, prompting a second round of price increases to protect margins. These pricing actions are expected to benefit results over coming quarters, with executives cautioning that they do not foresee input costs easing in 2027, keeping cost discipline in focus.
Extended Lead Times and Supply Tightness
Lead times have stretched from around 27 weeks to roughly 32 weeks as supply tightens in several growth areas, leading to more orders placed within lead time and higher customer escalations. In Q2 the company prioritized AI data center shipments over automotive and industrial demand to manage constrained supply, highlighting short-term allocation challenges.
Automotive Sequential Decline & Regional Seasonality
Automotive revenue came in at $781 million, down 2% quarter over quarter but still up 7% year over year, with the sequential softness mainly tied to seasonal patterns in Europe. Management noted that automotive trends remain regionally divergent, with China showing strength while Europe reflects typical customer seasonality.
Some End-Market and Segment Softness
Not all segments grew, as Intelligent Sensing Group revenue dipped 3% sequentially and Analog & Mixed Signal Group declined 2% year over year. Industrial growth was modest, with a 1% sequential and 4% annual increase, as weakness in traditional industrial parts was partially offset by resilience in energy infrastructure, medical and automation.
One-Time Charges and Divestiture Impacts
GAAP operating expenses included $41 million of restructuring charges in the quarter, reflecting ongoing portfolio and cost actions. In addition, the $35 million of planned non-core revenue exits and announced divestitures are expected to weigh on near-term sales but deliver about $35 million in annualized savings starting in 2027.
Capacity Fungibility Limits and Allocation Challenges
Management acknowledged that manufacturing capacity is not fully fungible, leaving some product lanes constrained even as overall utilization rises. The company expects to catch up with demand over the coming quarters but warned that continued strength, particularly in AI, could require further prioritization among end markets.
Guidance and Outlook
For Q3, ON Semiconductor guided non-GAAP revenue to $1.65–$1.75 billion, with non-GAAP EPS of $0.81–$0.93 and gross margin of 40%–42%, implying EPS growth nearly three times revenue growth. CapEx is projected at $40–$50 million and full-year spending below 5% of revenue, with management anticipating sequential margin expansion, stable-to-higher utilization and strong multi-year growth in AI data center, ESS and China automotive silicon carbide.
